There's No Escaping Ralco Agencies Ltd's (TLV:RLCO) Muted Earnings Despite A 28% Share Price Rise
Despite an already strong run, Ralco Agencies Ltd (TLV:RLCO) shares have been powering on, with a gain of 28% in the last thirty days. Looking back a bit further, it's encouraging to see the stock is up 63% in the last year.
Although its price has surged higher, Ralco Agencies' price-to-earnings (or "P/E") ratio of 5.6x might still make it look like a strong buy right now compared to the market in Israel, where around half of the companies have P/E ratios above 14x and even P/E's above 23x are quite common. However, the P/E might be quite low for a reason and it requires further investigation to determine if it's justified.
Ralco Agencies certainly has been doing a great job lately as it's been growing earnings at a really rapid pace. It might be that many expect the strong earnings performance to degrade substantially, which has repressed the P/E. If that doesn't eventuate, then existing shareholders have reason to be quite optimistic about the future direction of the share price.

There's an inherent assumption that a company should far underperform the market for P/E ratios like Ralco Agencies' to be considered reasonable.
Retrospectively, the last year delivered an exceptional 32% gain to the company's bottom line. However, the latest three year period hasn't been as great in aggregate as it didn't manage to provide any growth at all. Therefore, it's fair to say that earnings growth has been inconsistent recently for the company.
Weighing that medium-term earnings trajectory against the broader market's one-year forecast for expansion of 26% shows it's an unpleasant look.
With this information, we are not surprised that Ralco Agencies is trading at a P/E lower than the market. However, we think shrinking earnings are unlikely to lead to a stable P/E over the longer term, which could set up shareholders for future disappointment. There's potential for the P/E to fall to even lower levels if the company doesn't improve its profitability.
What We Can Learn From Ralco Agencies' P/E?
Shares in Ralco Agencies are going to need a lot more upward momentum to get the company's P/E out of its slump. We'd say the price-to-earnings ratio's power isn't primarily as a valuation instrument but rather to gauge current investor sentiment and future expectations.
As we suspected, our examination of Ralco Agencies revealed its shrinking earnings over the medium-term are contributing to its low P/E, given the market is set to grow. Right now shareholders are accepting the low P/E as they concede future earnings probably won't provide any pleasant surprises. Unless the recent medium-term conditions improve, they will continue to form a barrier for the share price around these levels.
