The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Delek Automotive Systems Ltd (TLV:DLEA) makes use of debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. The image below, which you can click on for greater detail, shows that at March 2023 Delek Automotive Systems had debt of ₪4.41b, up from ₪1.81b in one year. However, it does have ₪144.2m in cash offsetting this, leading to net debt of about ₪4.27b.
A Look At Delek Automotive Systems' Liabilities
The latest balance sheet data shows that Delek Automotive Systems had liabilities of ₪3.63b due within a year, and liabilities of ₪3.62b falling due after that. On the other hand, it had cash of ₪144.2m and ₪1.62b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪5.49b.
This deficit casts a shadow over the ₪2.41b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Delek Automotive Systems would probably need a major re-capitalization if its creditors were to demand repayment.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Our View
We feel some trepidation about Delek Automotive Systems's difficulty level of total liabilities, but we've got positives to focus on, too. For example, its conversion of EBIT to free cash flow and EBIT growth rate give us some confidence in its ability to manage its debt. Looking at all the angles mentioned above, it does seem to us that Delek Automotive Systems is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. There's no doubt that we learn most about debt from the balance sheet.
