These 4 Measures Indicate That Summit Real Estate Holdings (TLV:SMT) Is Using Debt Extensively

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Summit Real Estate Holdings Ltd (TLV:SMT) does use debt in its business. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The image below, which you can click on for greater detail, shows that at March 2022 Summit Real Estate Holdings had debt of ₪3.81b, up from ₪3.61b in one year. However, it also had ₪1.31b in cash, and so its net debt is ₪2.50b.

How Healthy Is Summit Real Estate Holdings' Balance Sheet?

We can see from the most recent balance sheet that Summit Real Estate Holdings had liabilities of ₪402.4m falling due within a year, and liabilities of ₪4.24b due beyond that. On the other hand, it had cash of ₪1.31b and ₪94.9m worth of receivables due within a year. So its liabilities total ₪3.24b more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its market capitalization of ₪4.26b, so it does suggest shareholders should keep an eye on Summit Real Estate Holdings' use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Summit Real Estate Holdings has a rather high debt to EBITDA ratio of 7.9 which suggests a meaningful debt load. But the good news is that it boasts fairly comforting interest cover of 3.2 times, suggesting it can responsibly service its obligations. The good news is that Summit Real Estate Holdings improved its EBIT by 3.6% over the last twelve months, thus gradually reducing its debt levels relative to its earnings. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Summit Real Estate Holdings will need earnings to service that debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Summit Real Estate Holdings saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

On the face of it, Summit Real Estate Holdings's net debt to EBITDA left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least its EBIT growth rate is not so bad. We're quite clear that we consider Summit Real Estate Holdings to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
