Here's Why Levinstein Properties (TLV:LVPR) Has A Meaningful Debt Burden

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Levinstein Properties Ltd (TLV:LVPR) makes use of debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Levinstein Properties's Net Debt?

As you can see below, Levinstein Properties had ₪438.9m of debt at March 2021, down from ₪463.3m a year prior. And it doesn't have much cash, so its net debt is about the same.

How Strong Is Levinstein Properties' Balance Sheet?

The latest balance sheet data shows that Levinstein Properties had liabilities of ₪155.2m due within a year, and liabilities of ₪474.3m falling due after that. Offsetting these obligations, it had cash of ₪6.67m as well as receivables valued at ₪3.84m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪618.9m.

While this might seem like a lot, it is not so bad since Levinstein Properties has a market capitalization of ₪1.36b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

With a net debt to EBITDA ratio of 8.9, it's fair to say Levinstein Properties does have a significant amount of debt. But the good news is that it boasts fairly comforting interest cover of 3.6 times, suggesting it can responsibly service its obligations. More concerning, Levinstein Properties saw its EBIT drop by 8.0% in the last twelve months. If that earnings trend continues the company will face an uphill battle to pay off its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Levinstein Properties will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Levinstein Properties produced sturdy free cash flow equating to 56% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Our View

Levinstein Properties's net debt to EBITDA was a real negative on this analysis, although the other factors we considered cast it in a significantly better light. For example, its conversion of EBIT to free cash flow is relatively strong. Taking the abovementioned factors together we do think Levinstein Properties's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. When analysing debt levels, the balance sheet is the obvious place to start.
