We Think Levinstein Properties (TLV:LVPR) Is Taking Some Risk With Its Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Levinstein Properties Ltd (TLV:LVPR) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Levinstein Properties's Debt?

The image below, which you can click on for greater detail, shows that at March 2024 Levinstein Properties had debt of ₪588.1m, up from ₪485.8m in one year. Net debt is about the same, since the it doesn't have much cash.

How Strong Is Levinstein Properties' Balance Sheet?

We can see from the most recent balance sheet that Levinstein Properties had liabilities of ₪213.8m falling due within a year, and liabilities of ₪701.9m due beyond that. On the other hand, it had cash of ₪7.97m and ₪12.3m worth of receivables due within a year. So its liabilities total ₪895.5m more than the combination of its cash and short-term receivables.

When you consider that this deficiency exceeds the company's ₪875.5m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Levinstein Properties has a rather high debt to EBITDA ratio of 9.9 which suggests a meaningful debt load. However, its interest coverage of 2.7 is reasonably strong, which is a good sign. More concerning, Levinstein Properties saw its EBIT drop by 3.8% in the last twelve months. If it keeps going like that paying off its debt will be like running on a treadmill -- a lot of effort for not much advancement. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Levinstein Properties's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the most recent three years, Levinstein Properties recorded free cash flow worth 75% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Our View

We'd go so far as to say Levinstein Properties's net debt to EBITDA was disappointing. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Levinstein Properties stock a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
