When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, AFI Properties Ltd. (TLV:AFPR) does carry debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is AFI Properties's Debt?
As you can see below, at the end of September 2024, AFI Properties had ₪12.6b of debt, up from ₪10.9b a year ago. Click the image for more detail. However, it also had ₪727.1m in cash, and so its net debt is ₪11.8b.
How Healthy Is AFI Properties' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that AFI Properties had liabilities of ₪3.09b due within 12 months and liabilities of ₪11.5b due beyond that. Offsetting this, it had ₪727.1m in cash and ₪316.9m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪13.5b.
This deficit casts a shadow over the ₪6.38b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, AFI Properties would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
As it happens AFI Properties has a fairly concerning net debt to EBITDA ratio of 15.1 but very strong interest coverage of 31.6. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. It is well worth noting that AFI Properties's EBIT shot up like bamboo after rain, gaining 36% in the last twelve months. That'll make it easier to manage its debt. There's no doubt that we learn most about debt from the balance sheet. But it is AFI Properties's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, AFI Properties produced sturdy free cash flow equating to 74% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
We feel some trepidation about AFI Properties's difficulty level of total liabilities, but we've got positives to focus on, too. For example, its interest cover and EBIT growth rate give us some confidence in its ability to manage its debt. Looking at all the angles mentioned above, it does seem to us that AFI Properties is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
