Is Brand Group (M.G) (TLV:BRND) Using Too Much Debt?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Brand Group (M.G) Ltd (TLV:BRND) does use debt in its business. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Brand Group (M.G)'s Debt?

You can click the graphic below for the historical numbers, but it shows that as of December 2022 Brand Group (M.G) had ₪59.2m of debt, an increase on ₪40.8m, over one year. However, because it has a cash reserve of ₪12.9m, its net debt is less, at about ₪46.3m.

A Look At Brand Group (M.G)'s Liabilities

According to the last reported balance sheet, Brand Group (M.G) had liabilities of ₪135.8m due within 12 months, and liabilities of ₪17.3m due beyond 12 months. Offsetting these obligations, it had cash of ₪12.9m as well as receivables valued at ₪115.1m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪25.1m.

Of course, Brand Group (M.G) has a market capitalization of ₪129.9m, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Brand Group (M.G)'s net debt to EBITDA ratio of about 1.5 suggests only moderate use of debt. And its strong interest cover of 14.2 times, makes us even more comfortable. Better yet, Brand Group (M.G) grew its EBIT by 468% last year, which is an impressive improvement. That boost will make it even easier to pay down debt going forward. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Brand Group (M.G) will need earnings to service that debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Brand Group (M.G) recorded negative free cash flow, in total. Debt is far more risky for companies with unreliable free cash flow, so shareholders should be hoping that the past expenditure will produce free cash flow in the future.

Our View

Both Brand Group (M.G)'s ability to to cover its interest expense with its EBIT and its EBIT growth rate gave us comfort that it can handle its debt. In contrast, our confidence was undermined by its apparent struggle to convert EBIT to free cash flow. Considering this range of data points, we think Brand Group (M.G) is in a good position to manage its debt levels. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
