Shandong Hi-Speed New Energy Group (HKG:1250) Use Of Debt Could Be Considered Risky
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Shandong Hi-Speed New Energy Group Limited (HKG:1250) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Shandong Hi-Speed New Energy Group Carry?
As you can see below, Shandong Hi-Speed New Energy Group had HK$27.4b of debt, at June 2024, which is about the same as the year before. You can click the chart for greater detail. However, it also had HK$5.05b in cash, and so its net debt is HK$22.3b.
How Strong Is Shandong Hi-Speed New Energy Group's Balance Sheet?
We can see from the most recent balance sheet that Shandong Hi-Speed New Energy Group had liabilities of HK$8.93b falling due within a year, and liabilities of HK$24.2b due beyond that. Offsetting these obligations, it had cash of HK$5.05b as well as receivables valued at HK$10.5b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$17.6b.
The deficiency here weighs heavily on the HK$3.77b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Shandong Hi-Speed New Energy Group would probably need a major re-capitalization if its creditors were to demand repayment.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Shandong Hi-Speed New Energy Group shareholders face the double whammy of a high net debt to EBITDA ratio (6.2), and fairly weak interest coverage, since EBIT is just 1.3 times the interest expense. The debt burden here is substantial. Another concern for investors might be that Shandong Hi-Speed New Energy Group's EBIT fell 10% in the last year. If things keep going like that, handling the debt will about as easy as bundling an angry house cat into its travel box. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Shandong Hi-Speed New Energy Group will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Over the most recent three years, Shandong Hi-Speed New Energy Group recorded free cash flow worth 76% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.
Our View
On the face of it, Shandong Hi-Speed New Energy Group's interest cover left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Overall, it seems to us that Shandong Hi-Speed New Energy Group's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. For example, we've discovered 3 warning signs for Shandong Hi-Speed New Energy Group (2 can't be ignored!) that you should be aware of before investing here.
