Jiangsu Expressway (HKG:177) Takes On Some Risk With Its Use Of Debt
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Jiangsu Expressway Company Limited (HKG:177) does use debt in its business. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. What Is Jiangsu Expressway's Net Debt?
As you can see below, at the end of September 2022, Jiangsu Expressway had CN¥33.4b of debt, up from CN¥28.2b a year ago. Click the image for more detail. However, it does have CN¥3.60b in cash offsetting this, leading to net debt of about CN¥29.8b.
How Strong Is Jiangsu Expressway's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Jiangsu Expressway had liabilities of CN¥15.2b due within 12 months and liabilities of CN¥24.3b due beyond that. Offsetting this, it had CN¥3.60b in cash and CN¥1.17b in receivables that were due within 12 months. So it has liabilities totalling CN¥34.7b more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of CN¥40.6b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Jiangsu Expressway's net debt is 5.0 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. Shareholders should be aware that Jiangsu Expressway's EBIT was down 22% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. When analysing debt levels, the balance sheet is the obvious place to start. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. In the last three years, Jiangsu Expressway created free cash flow amounting to 13% of its EBIT, an uninspiring performance. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.
Our View
Mulling over Jiangsu Expressway's attempt at (not) growing its EBIT, we're certainly not enthusiastic. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. It's also worth noting that Jiangsu Expressway is in the Infrastructure industry, which is often considered to be quite defensive. Looking at the bigger picture, it seems clear to us that Jiangsu Expressway's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
