Capital Allocation Trends At Huabang Financial Holdings (HKG:3638) Aren't Ideal

What are the early trends we should look for to identify a stock that could multiply in value over the long term? Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. In light of that, when we looked at Huabang Financial Holdings (HKG:3638) and its ROCE trend, we weren't exactly thrilled.

Understanding Return On Capital Employed (ROCE)

What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.

In summary, despite lower returns in the short term, we're encouraged to see that Huabang Financial Holdings is reinvesting for growth and has higher sales as a result. These growth trends haven't led to growth returns though, since the stock has fallen 42% over the last five years. So we think it'd be worthwhile to look further into this stock given the trends look encouraging.
