Contel Technology (HKG:1912) Will Want To Turn Around Its Return Trends
If you're looking for a multi-bagger, there's a few things to keep an eye out for. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. Although, when we looked at Contel Technology (HKG:1912), it didn't seem to tick all of these boxes.
Return On Capital Employed (ROCE): What is it?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on Contel Technology is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.079 = US$2.7m ÷ (US$74m - US$41m) (Based on the trailing twelve months to June 2021).
Thus, Contel Technology has an ROCE of 7.9%. On its own that's a low return on capital but it's in line with the industry's average returns of 7.5%.

While the past is not representative of the future, it can be helpful to know how a company has performed historically, which is why we have this chart above. What Can We Tell From Contel Technology's ROCE Trend?
In terms of Contel Technology's historical ROCE movements, the trend isn't fantastic. To be more specific, ROCE has fallen from 29% over the last five years. Although, given both revenue and the amount of assets employed in the business have increased, it could suggest the company is investing in growth, and the extra capital has led to a short-term reduction in ROCE. If these investments prove successful, this can bode very well for long term stock performance.
Another thing to note, Contel Technology has a high ratio of current liabilities to total assets of 55%. This effectively means that suppliers (or short-term creditors) are funding a large portion of the business, so just be aware that this can introduce some elements of risk. Ideally we'd like to see this reduce as that would mean fewer obligations bearing risks.
The Bottom Line On Contel Technology's ROCE
In summary, despite lower returns in the short term, we're encouraged to see that Contel Technology is reinvesting for growth and has higher sales as a result. However, despite the promising trends, the stock has fallen 16% over the last year, so there might be an opportunity here for astute investors. So we think it'd be worthwhile to look further into this stock given the trends look encouraging.
