Would China Information Technology Development (HKG:8178) Be Better Off With Less Debt?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies China Information Technology Development Limited (HKG:8178) makes use of debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. A Look At China Information Technology Development's Liabilities

The latest balance sheet data shows that China Information Technology Development had liabilities of HK$158.1m due within a year, and liabilities of HK$16.5m falling due after that. On the other hand, it had cash of HK$50.1m and HK$46.3m worth of receivables due within a year. So its liabilities total HK$78.2m more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its market capitalization of HK$119.2m, so it does suggest shareholders should keep an eye on China Information Technology Development's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since China Information Technology Development will need earnings to service that debt. It seems likely shareholders hope that China Information Technology Development can significantly advance the business plan before too long, because it doesn't have any significant revenue at the moment.

While China Information Technology Development's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Its EBIT loss was a whopping HK$39m. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled HK$19m in negative free cash flow over the last twelve months. So in short it's a really risky stock. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
