Henderson Investment's (HKG:97) Earnings Are Growing But Is There More To The Story?
Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. In this article, we'll look at how useful this year's statutory profit is, when analysing Henderson Investment (HKG:97).
While Henderson Investment was able to generate revenue of HK$1.66b in the last twelve months, we think its profit result of HK$89.0m was more important. In the chart below, you can see that its profit and revenue have both grown over the last three years, although its revenue has slipped in the last twelve months.

Not all profits are equal, and we can learn more about the nature of a company's past profitability by diving deeper into the financial statements. As a result, we think it's well worth considering what Henderson Investment's cashflow (when compared to its earnings) can tell us about the nature of its statutory profit. Examining Cashflow Against Henderson Investment's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to June 2020, Henderson Investment had an accrual ratio of -0.22. Therefore, its statutory earnings were very significantly less than its free cashflow. In fact, it had free cash flow of HK$291m in the last year, which was a lot more than its statutory profit of HK$89.0m. Henderson Investment's free cash flow improved over the last year, which is generally good to see.
Our Take On Henderson Investment's Profit Performance
As we discussed above, Henderson Investment's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Based on this observation, we consider it possible that Henderson Investment's statutory profit actually understates its earnings potential! And the EPS is up 14% annually, over the last three years. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors.
