These 4 Measures Indicate That Sunfonda Group Holdings (HKG:1771) Is Using Debt Extensively
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Sunfonda Group Holdings Limited (HKG:1771) makes use of debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The latest balance sheet data shows that Sunfonda Group Holdings had liabilities of CN¥2.65b due within a year, and liabilities of CN¥228.8m falling due after that. Offsetting this, it had CN¥834.3m in cash and CN¥406.5m in receivables that were due within 12 months. So it has liabilities totalling CN¥1.64b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the CN¥960.3m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Sunfonda Group Holdings would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

While these numbers do not alarm us, it's worth noting that the cost of the company's debt is having a real impact. But at least it's pretty decent at growing its EBIT; that's encouraging. Overall, it seems to us that Sunfonda Group Holdings's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
