Is Talent Property Group (HKG:760) Using Too Much Debt?

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Talent Property Group Limited (HKG:760) makes use of debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The image below, which you can click on for greater detail, shows that Talent Property Group had debt of HK$743.5m at the end of December 2020, a reduction from HK$1.09b over a year. However, it also had HK$110.0m in cash, and so its net debt is HK$633.5m.

How Strong Is Talent Property Group's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Talent Property Group had liabilities of HK$1.86b due within 12 months and liabilities of HK$806.9m due beyond that. Offsetting this, it had HK$110.0m in cash and HK$17.1m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$2.54b.

The deficiency here weighs heavily on the HK$226.4m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Talent Property Group would probably need a major re-capitalization if its creditors were to demand repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Talent Property Group will need earnings to service that debt. When you combine this with the very significant balance sheet liabilities mentioned above, we are so wary of it that we are basically at a loss for the right words. Like every long-shot we're sure it has a glossy presentation outlining its blue-sky potential. But the reality is that it is low on liquid assets relative to liabilities, and it lost HK$101m in the last year. So we're not very excited about owning this stock. Its too risky for us. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
