Here's Why We Don't Think Modern Land (China)'s (HKG:1107) Statutory Earnings Reflect Its Underlying Earnings Potential
Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. This article will consider whether Modern Land (China)'s (HKG:1107) statutory profits are a good guide to its underlying earnings.
It's good to see that over the last twelve months Modern Land (China) made a profit of CN¥669.5m on revenue of CN¥16.2b. As shown in the chart below, it did manage to grow its revenue over the last three years, although its profit has been pretty flat.

Examining Cashflow Against Modern Land (China)'s Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to June 2020, Modern Land (China) had an accrual ratio of 0.23. We can therefore deduce that its free cash flow fell well short of covering its statutory profit. Over the last year it actually had negative free cash flow of CN¥4.0b, in contrast to the aforementioned profit of CN¥669.5m. It's worth noting that Modern Land (China) generated positive FCF of CN¥4.5b a year ago, so at least they've done it in the past. However, that's not all there is to consider. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part. One positive for Modern Land (China) shareholders is that it's accrual ratio was significantly better last year, providing reason to believe that it may return to stronger cash conversion in the future. As a result, some shareholders may be looking for stronger cash conversion in the current year.
How Do Unusual Items Influence Profit?
Given the accrual ratio, it's not overly surprising that Modern Land (China)'s profit was boosted by unusual items worth CN¥379m in the last twelve months. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm. We ran the numbers on most publicly listed companies worldwide, and it's very common for unusual items to be once-off in nature. Which is hardly surprising, given the name. If Modern Land (China) doesn't see that contribution repeat, then all else being equal we'd expect its profit to drop over the current year.
