Talent Property Group (HKG:760) Takes On Some Risk With Its Use Of Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Talent Property Group Limited (HKG:760) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Talent Property Group's Debt?

As you can see below, Talent Property Group had CN¥123.3m of debt at December 2023, down from CN¥438.5m a year prior. However, because it has a cash reserve of CN¥119.3m, its net debt is less, at about CN¥4.00m.

How Healthy Is Talent Property Group's Balance Sheet?

We can see from the most recent balance sheet that Talent Property Group had liabilities of CN¥1.26b falling due within a year, and liabilities of CN¥249.6m due beyond that. Offsetting these obligations, it had cash of CN¥119.3m as well as receivables valued at CN¥74.3m due within 12 months. So its liabilities total CN¥1.32b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the CN¥52.3m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Talent Property Group would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

With net debt at just 0.035 times EBITDA, it seems Talent Property Group only uses a little bit of leverage. Although with EBIT only covering interest expenses 6.0 times over, the company is truly paying for borrowing. Importantly, Talent Property Group grew its EBIT by 50% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Talent Property Group will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Considering the last three years, Talent Property Group actually recorded a cash outflow, overall. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.

Our View

On the face of it, Talent Property Group's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Once we consider all the factors above, together, it seems to us that Talent Property Group's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
