The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Talent Property Group Limited (HKG:760) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does Talent Property Group Carry?
The image below, which you can click on for greater detail, shows that Talent Property Group had debt of CN¥251.7m at the end of June 2023, a reduction from CN¥535.5m over a year. However, it also had CN¥76.2m in cash, and so its net debt is CN¥175.5m.
A Look At Talent Property Group's Liabilities
The latest balance sheet data shows that Talent Property Group had liabilities of CN¥1.67b due within a year, and liabilities of CN¥364.5m falling due after that. On the other hand, it had cash of CN¥76.2m and CN¥28.5m worth of receivables due within a year. So its liabilities total CN¥1.93b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the CN¥86.4m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Talent Property Group would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. That positions it well to pay down debt if desirable to do so.
Our View
Based on what we've seen Talent Property Group is not finding it easy, given its level of total liabilities, but the other factors we considered give us cause to be optimistic. In particular, we are dazzled with its conversion of EBIT to free cash flow. When we consider all the factors mentioned above, we do feel a bit cautious about Talent Property Group's use of debt. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky.
