Does Midea Real Estate Holding (HKG:3990) Have A Healthy Balance Sheet?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Midea Real Estate Holding Limited (HKG:3990) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does Midea Real Estate Holding Carry?

You can click the graphic below for the historical numbers, but it shows that Midea Real Estate Holding had CN¥38.1b of debt in December 2023, down from CN¥48.5b, one year before. However, because it has a cash reserve of CN¥17.7b, its net debt is less, at about CN¥20.4b.

A Look At Midea Real Estate Holding's Liabilities

Zooming in on the latest balance sheet data, we can see that Midea Real Estate Holding had liabilities of CN¥125.3b due within 12 months and liabilities of CN¥26.2b due beyond that. Offsetting these obligations, it had cash of CN¥17.7b as well as receivables valued at CN¥34.0b due within 12 months. So it has liabilities totalling CN¥99.8b more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the CN¥5.31b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Midea Real Estate Holding would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Midea Real Estate Holding's net debt is 4.3 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. Shareholders should be aware that Midea Real Estate Holding's EBIT was down 35% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. The balance sheet is clearly the area to focus on when you are analysing debt. On the face of it, Midea Real Estate Holding's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. After considering the datapoints discussed, we think Midea Real Estate Holding has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet.
