Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Kowloon Development Company Limited (HKG:34) makes use of debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Kowloon Development's Net Debt?
As you can see below, Kowloon Development had HK$23.7b of debt, at December 2023, which is about the same as the year before. You can click the chart for greater detail. On the flip side, it has HK$1.10b in cash leading to net debt of about HK$22.6b.
How Healthy Is Kowloon Development's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Kowloon Development had liabilities of HK$9.43b due within 12 months and liabilities of HK$20.5b due beyond that. Offsetting these obligations, it had cash of HK$1.10b as well as receivables valued at HK$882.3m due within 12 months. So its liabilities total HK$28.0b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the HK$6.02b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, Kowloon Development would probably need a major re-capitalization if its creditors were to demand repayment.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
With a net debt to EBITDA ratio of 32.7, it's fair to say Kowloon Development does have a significant amount of debt. However, its interest coverage of 3.8 is reasonably strong, which is a good sign. Worse, Kowloon Development's EBIT was down 60% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both Kowloon Development's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. And furthermore, its net debt to EBITDA also fails to instill confidence. It looks to us like Kowloon Development carries a significant balance sheet burden.
