When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Hysan Development Company Limited (HKG:14) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Hysan Development's Net Debt?
You can click the graphic below for the historical numbers, but it shows that Hysan Development had HK$30.9b of debt in June 2023, down from HK$32.2b, one year before. However, because it has a cash reserve of HK$666.0m, its net debt is less, at about HK$30.2b.
How Healthy Is Hysan Development's Balance Sheet?
The latest balance sheet data shows that Hysan Development had liabilities of HK$2.60b due within a year, and liabilities of HK$31.5b falling due after that. Offsetting this, it had HK$666.0m in cash and HK$425.0m in receivables that were due within 12 months. So it has liabilities totalling HK$33.0b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the HK$15.1b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Hysan Development would likely require a major re-capitalisation if it had to pay its creditors today.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Strangely Hysan Development has a sky high EBITDA ratio of 11.4, implying high debt, but a strong interest coverage of 11.4. So either it has access to very cheap long term debt or that interest expense is going to grow! Unfortunately, Hysan Development's EBIT flopped 13% over the last four quarters. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Hysan Development's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. That positions it well to pay down debt if desirable to do so.
Our View
On the face of it, Hysan Development's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Looking at the bigger picture, it seems clear to us that Hysan Development's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. There's no doubt that we learn most about debt from the balance sheet.
