These 4 Measures Indicate That Henderson Land Development (HKG:12) Is Using Debt Extensively
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Henderson Land Development Company Limited (HKG:12) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does Henderson Land Development Carry?
The chart below, which you can click on for greater detail, shows that Henderson Land Development had HK$154.0b in debt in June 2023; about the same as the year before. However, it also had HK$13.9b in cash, and so its net debt is HK$140.1b.
A Look At Henderson Land Development's Liabilities
We can see from the most recent balance sheet that Henderson Land Development had liabilities of HK$58.4b falling due within a year, and liabilities of HK$133.6b due beyond that. Offsetting this, it had HK$13.9b in cash and HK$9.22b in receivables that were due within 12 months. So it has liabilities totalling HK$168.9b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the HK$102.4b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Henderson Land Development would probably need a major re-capitalization if its creditors were to demand repayment.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Henderson Land Development has a rather high debt to EBITDA ratio of 19.9 which suggests a meaningful debt load. However, its interest coverage of 5.9 is reasonably strong, which is a good sign. Shareholders should be aware that Henderson Land Development's EBIT was down 24% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Henderson Land Development's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Henderson Land Development recorded free cash flow worth a fulsome 95% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.
Our View
To be frank both Henderson Land Development's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Overall, it seems to us that Henderson Land Development's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
