Is Tencent Holdings (HKG:700) A Risky Investment?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Tencent Holdings Limited (HKG:700) does use debt in its business. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. The image below, which you can click on for greater detail, shows that Tencent Holdings had debt of CN¥330.1b at the end of September 2024, a reduction from CN¥351.0b over a year. However, it does have CN¥360.3b in cash offsetting this, leading to net cash of CN¥30.3b.

How Healthy Is Tencent Holdings' Balance Sheet?

According to the last reported balance sheet, Tencent Holdings had liabilities of CN¥407.8b due within 12 months, and liabilities of CN¥335.1b due beyond 12 months. Offsetting these obligations, it had cash of CN¥360.3b as well as receivables valued at CN¥47.3b due within 12 months. So it has liabilities totalling CN¥335.2b more than its cash and near-term receivables, combined.

Since publicly traded Tencent Holdings shares are worth a very impressive total of CN¥3.56t, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. While it does have liabilities worth noting, Tencent Holdings also has more cash than debt, so we're pretty confident it can manage its debt safely.

The balance sheet is clearly the area to focus on when you are analysing debt. While it is always sensible to look at a company's total liabilities, it is very reassuring that Tencent Holdings has CN¥30.3b in net cash. And it impressed us with free cash flow of CN¥187b, being 98% of its EBIT. So is Tencent Holdings's debt a risk? It doesn't seem so to us.
