Wanka Online (HKG:1762) Might Be Having Difficulty Using Its Capital Effectively
If you're not sure where to start when looking for the next multi-bagger, there are a few key trends you should keep an eye out for. One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. In light of that, when we looked at Wanka Online (HKG:1762) and its ROCE trend, we weren't exactly thrilled.
Understanding Return On Capital Employed (ROCE)
If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. To calculate this metric for Wanka Online, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.0071 = CN¥10m ÷ (CN¥1.9b - CN¥502m) (Based on the trailing twelve months to June 2023).
So, Wanka Online has an ROCE of 0.7%. Ultimately, that's a low return and it under-performs the Interactive Media and Services industry average of 5.6%.

What The Trend Of ROCE Can Tell Us
On the surface, the trend of ROCE at Wanka Online doesn't inspire confidence. Around five years ago the returns on capital were 13%, but since then they've fallen to 0.7%. On the other hand, the company has been employing more capital without a corresponding improvement in sales in the last year, which could suggest these investments are longer term plays. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.
On a side note, Wanka Online has done well to pay down its current liabilities to 26% of total assets. That could partly explain why the ROCE has dropped. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.
Our Take On Wanka Online's ROCE
Bringing it all together, while we're somewhat encouraged by Wanka Online's reinvestment in its own business, we're aware that returns are shrinking. Moreover, since the stock has crumbled 95% over the last five years, it appears investors are expecting the worst. In any case, the stock doesn't have these traits of a multi-bagger discussed above, so if that's what you're looking for, we think you'd have more luck elsewhere.
