Did you know there are some financial metrics that can provide clues of a potential multi-bagger? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. So when we looked at Meitu (HKG:1357) and its trend of ROCE, we really liked what we saw.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Meitu is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.024 = CN¥101m ÷ (CN¥5.3b - CN¥1.1b) (Based on the trailing twelve months to June 2023).

Thus, Meitu has an ROCE of 2.4%. Ultimately, that's a low return and it under-performs the Interactive Media and Services industry average of 5.6%.

So How Is Meitu's ROCE Trending?

We're delighted to see that Meitu is reaping rewards from its investments and has now broken into profitability. While the business is profitable now, it used to be incurring losses on invested capital five years ago. In regards to capital employed, Meitu is using 20% less capital than it was five years ago, which on the surface, can indicate that the business has become more efficient at generating these returns. Meitu could be selling under-performing assets since the ROCE is improving.

The Bottom Line

In summary, it's great to see that Meitu has been able to turn things around and earn higher returns on lower amounts of capital. Given the stock has declined 26% in the last five years, this could be a good investment if the valuation and other metrics are also appealing. That being the case, research into the company's current valuation metrics and future prospects seems fitting.
