Is Fufeng Group (HKG:546) Using Too Much Debt?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Fufeng Group Limited (HKG:546) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. How Much Debt Does Fufeng Group Carry?

The image below, which you can click on for greater detail, shows that at June 2022 Fufeng Group had debt of CN¥7.73b, up from CN¥3.52b in one year. But on the other hand it also has CN¥8.02b in cash, leading to a CN¥287.9m net cash position.

How Strong Is Fufeng Group's Balance Sheet?

We can see from the most recent balance sheet that Fufeng Group had liabilities of CN¥8.71b falling due within a year, and liabilities of CN¥3.70b due beyond that. On the other hand, it had cash of CN¥8.02b and CN¥1.64b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥2.75b.

While this might seem like a lot, it is not so bad since Fufeng Group has a market capitalization of CN¥11.3b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt. Despite its noteworthy liabilities, Fufeng Group boasts net cash, so it's fair to say it does not have a heavy debt load!

Even more impressive was the fact that Fufeng Group grew its EBIT by 175% over twelve months. That boost will make it even easier to pay down debt going forward. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Fufeng Group can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While Fufeng Group has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Looking at the most recent three years, Fufeng Group recorded free cash flow of 33% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.

Summing Up

Although Fufeng Group's balance sheet isn't particularly strong, due to the total liabilities, it is clearly positive to see that it has net cash of CN¥287.9m. And we liked the look of last year's 175% year-on-year EBIT growth. So we don't have any problem with Fufeng Group's use of debt. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
