Zooming In On Yunkang Group's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Yunkang Group has an accrual ratio of 0.46 for the year to June 2022. Statistically speaking, that's a real negative for future earnings. To wit, the company did not generate one whit of free cashflow in that time. Over the last year it actually had negative free cash flow of CN¥166m, in contrast to the aforementioned profit of CN¥459.0m. We saw that FCF was CN¥85m a year ago though, so Yunkang Group has at least been able to generate positive FCF in the past.

Our Take On Yunkang Group's Profit Performance
As we have made quite clear, we're a bit worried that Yunkang Group didn't back up the last year's profit with free cashflow. As a result, we think it may well be the case that Yunkang Group's underlying earnings power is lower than its statutory profit. The good news is that, its earnings per share increased by 39% in the last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks. While conducting our analysis, we found that Yunkang Group has 1 warning sign and it would be unwise to ignore it.
This note has only looked at a single factor that sheds light on the nature of Yunkang Group's profit. But there are plenty of other ways to inform your opinion of a company.
