Companies Like Yidu Tech (HKG:2158) Are In A Position To Invest In Growth
Even when a business is losing money, it's possible for shareholders to make money if they buy a good business at the right price. For example, biotech and mining exploration companies often lose money for years before finding success with a new treatment or mineral discovery. But the harsh reality is that very many loss making companies burn through all their cash and go bankrupt.
So, the natural question for Yidu Tech (HKG:2158) shareholders is whether they should be concerned by its rate of cash burn. For the purposes of this article, cash burn is the annual rate at which an unprofitable company spends cash to fund its growth; its negative free cash flow. First, we'll determine its cash runway by comparing its cash burn with its cash reserves.

How Long Is Yidu Tech's Cash Runway?
A company's cash runway is calculated by dividing its cash hoard by its cash burn. When Yidu Tech last reported its September 2023 balance sheet in December 2023, it had zero debt and cash worth CN¥3.8b. Looking at the last year, the company burnt through CN¥433m. So it had a cash runway of about 8.8 years from September 2023. Notably, however, analysts think that Yidu Tech will break even (at a free cash flow level) before then. In that case, it may never reach the end of its cash runway. The image below shows how its cash balance has been changing over the last few years.
How Well Is Yidu Tech Growing?
We reckon the fact that Yidu Tech managed to shrink its cash burn by 32% over the last year is rather encouraging. But the revenue dip of 43% in the same period was a bit concerning. In light of the data above, we're fairly sanguine about the business growth trajectory. Clearly, however, the crucial factor is whether the company will grow its business going forward. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.
Can Yidu Tech Raise More Cash Easily?
While Yidu Tech seems to be in a fairly good position, it's still worth considering how easily it could raise more cash, even just to fuel faster growth. Companies can raise capital through either debt or equity. Many companies end up issuing new shares to fund future growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.
Yidu Tech's cash burn of CN¥433m is about 13% of its CN¥3.5b market capitalisation. Given that situation, it's fair to say the company wouldn't have much trouble raising more cash for growth, but shareholders would be somewhat diluted.
Is Yidu Tech's Cash Burn A Worry?
Even though its falling revenue makes us a little nervous, we are compelled to mention that we thought Yidu Tech's cash runway was relatively promising. Shareholders can take heart from the fact that analysts are forecasting it will reach breakeven. Considering all the factors discussed in this article, we're not overly concerned about the company's cash burn, although we do think shareholders should keep an eye on how it develops. An in-depth examination of risks revealed 2 warning signs for Yidu Tech that readers should think about before committing capital to this stock.
