Here's Why Shenglong Splendecor International (HKG:8481) Is Weighed Down By Its Debt Load
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Shenglong Splendecor International Limited (HKG:8481) does carry debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Shenglong Splendecor International's Debt?
The image below, which you can click on for greater detail, shows that at December 2020 Shenglong Splendecor International had debt of CN¥139.0m, up from CN¥118.3m in one year. However, it also had CN¥14.8m in cash, and so its net debt is CN¥124.2m.
How Healthy Is Shenglong Splendecor International's Balance Sheet?
We can see from the most recent balance sheet that Shenglong Splendecor International had liabilities of CN¥203.7m falling due within a year, and liabilities of CN¥96.0m due beyond that. Offsetting these obligations, it had cash of CN¥14.8m as well as receivables valued at CN¥102.8m due within 12 months. So it has liabilities totalling CN¥182.1m more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the CN¥98.8m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Shenglong Splendecor International would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Shenglong Splendecor International's debt is 3.6 times its EBITDA, and its EBIT cover its interest expense 3.2 times over. Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. Even worse, Shenglong Splendecor International saw its EBIT tank 25% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Shenglong Splendecor International will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Shenglong Splendecor International burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
On the face of it, Shenglong Splendecor International's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. And even its interest cover fails to inspire much confidence. Considering all the factors previously mentioned, we think that Shenglong Splendecor International really is carrying too much debt. To us, that makes the stock rather risky, like walking through a dog park with your eyes closed. But some investors may feel differently. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
