David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that HC Group Inc. (HKG:2280) does use debt in its business. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is HC Group's Net Debt?
The image below, which you can click on for greater detail, shows that HC Group had debt of CN¥1.00b at the end of June 2021, a reduction from CN¥2.33b over a year. On the flip side, it has CN¥278.7m in cash leading to net debt of about CN¥723.4m.
How Strong Is HC Group's Balance Sheet?
The latest balance sheet data shows that HC Group had liabilities of CN¥1.92b due within a year, and liabilities of CN¥607.8m falling due after that. Offsetting this, it had CN¥278.7m in cash and CN¥1.57b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥680.4m.
This is a mountain of leverage relative to its market capitalization of CN¥870.8m. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since HC Group will need earnings to service that debt. Over 12 months, HC Group reported revenue of CN¥17b, which is a gain of 29%, although it did not report any earnings before interest and tax. Shareholders probably have their fingers crossed that it can grow its way to profits.
Caveat Emptor
Even though HC Group managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Indeed, it lost CN¥20m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled CN¥54m in negative free cash flow over the last twelve months. So in short it's a really risky stock. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
