We Think Thelloy Development Group (HKG:1546) Is Taking Some Risk With Its Debt
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Thelloy Development Group Limited (HKG:1546) does use debt in its business. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Strong Is Thelloy Development Group's Balance Sheet?
According to the last reported balance sheet, Thelloy Development Group had liabilities of HK$141.5m due within 12 months, and liabilities of HK$1.44m due beyond 12 months. Offsetting these obligations, it had cash of HK$30.3m as well as receivables valued at HK$74.4m due within 12 months. So it has liabilities totalling HK$38.2m more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Thelloy Development Group has a market capitalization of HK$65.6m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Our View
Mulling over Thelloy Development Group's attempt at converting EBIT to free cash flow, we're certainly not enthusiastic. But on the bright side, its net debt to EBITDA is a good sign, and makes us more optimistic. Overall, we think it's fair to say that Thelloy Development Group has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt.
