Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, BYD Company Limited (HKG:1211) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does BYD Carry?
As you can see below, BYD had CN¥24.8b of debt at June 2023, down from CN¥30.0b a year prior. However, it does have CN¥92.9b in cash offsetting this, leading to net cash of CN¥68.1b.
How Healthy Is BYD's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that BYD had liabilities of CN¥403.7b due within 12 months and liabilities of CN¥57.0b due beyond that. On the other hand, it had cash of CN¥92.9b and CN¥67.2b worth of receivables due within a year. So it has liabilities totalling CN¥300.6b more than its cash and near-term receivables, combined.
BYD has a very large market capitalization of CN¥670.6b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. Despite its noteworthy liabilities, BYD boasts net cash, so it's fair to say it does not have a heavy debt load!
Better yet, BYD grew its EBIT by 264% last year, which is an impressive improvement. If maintained that growth will make the debt even more manageable in the years ahead. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine BYD's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While BYD has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Over the last three years, BYD actually produced more free cash flow than EBIT. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Summing Up
While BYD does have more liabilities than liquid assets, it also has net cash of CN¥68.1b. And it impressed us with free cash flow of CN¥52b, being 249% of its EBIT. So is BYD's debt a risk? It doesn't seem so to us. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
