International Workplace Group's (LON:IWG) Solid Earnings Have Been Accounted For Conservatively

International Workplace Group plc's (LON:IWG) recent earnings report didn't offer any surprises, with the shares unchanged over the last week. We did some digging, and we think that investors are missing some encouraging factors in the underlying numbers.

Zooming In On International Workplace Group's Earnings

As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Over the twelve months to December 2024, International Workplace Group recorded an accrual ratio of -1.25. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. In fact, it had free cash flow of US$1.1b in the last year, which was a lot more than its statutory profit of US$20.0m. International Workplace Group's free cash flow actually declined over the last year, which is disappointing, like non-biodegradable balloons. Having said that, there is more to the story. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

Surprisingly, given International Workplace Group's accrual ratio implied strong cash conversion, its paper profit was actually boosted by US$93m in unusual items. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm. In conclusion, International Workplace Group's accrual ratio suggests its statutory earnings are of good quality, but on the other hand the profits were boosted by unusual items.
