Here's Why We're Not Too Worried About Bradda Head Lithium's (LON:BHL) Cash Burn Situation

There's no doubt that money can be made by owning shares of unprofitable businesses. For example, although software-as-a-service business Salesforce.com lost money for years while it grew recurring revenue, if you held shares since 2005, you'd have done very well indeed. Having said that, unprofitable companies are risky because they could potentially burn through all their cash and become distressed.

Given this risk, we thought we'd take a look at whether Bradda Head Lithium (LON:BHL) shareholders should be worried about its cash burn. For the purposes of this article, cash burn is the annual rate at which an unprofitable company spends cash to fund its growth; its negative free cash flow. We'll start by comparing its cash burn with its cash reserves in order to calculate its cash runway.

How Long Is Bradda Head Lithium's Cash Runway?

A company's cash runway is calculated by dividing its cash hoard by its cash burn. When Bradda Head Lithium last reported its balance sheet in August 2021, it had zero debt and cash worth US$7.0m. In the last year, its cash burn was US$2.4m. That means it had a cash runway of about 3.0 years as of August 2021. That's decent, giving the company a couple years to develop its business. Depicted below, you can see how its cash holdings have changed over time.

How Is Bradda Head Lithium's Cash Burn Changing Over Time?

Because Bradda Head Lithium isn't currently generating revenue, we consider it an early-stage business. So while we can't look to sales to understand growth, we can look at how the cash burn is changing to understand how expenditure is trending over time. In fact, it ramped its spending strongly over the last year, increasing cash burn by 173%. It's fair to say that sort of rate of increase cannot be maintained for very long, without putting pressure on the balance sheet. Bradda Head Lithium makes us a little nervous due to its lack of substantial operating revenue. We prefer most of the stocks on this list of stocks that analysts expect to grow.

How Easily Can Bradda Head Lithium Raise Cash?

While Bradda Head Lithium does have a solid cash runway, its cash burn trajectory may have some shareholders thinking ahead to when the company may need to raise more cash. Generally speaking, a listed business can raise new cash through issuing shares or taking on debt. Many companies end up issuing new shares to fund future growth. By comparing a company's annual cash burn to its total market capitalisation, we can estimate roughly how many shares it would have to issue in order to run the company for another year (at the same burn rate).

Bradda Head Lithium's cash burn of US$2.4m is about 3.8% of its US$62m market capitalisation. Given that is a rather small percentage, it would probably be really easy for the company to fund another year's growth by issuing some new shares to investors, or even by taking out a loan.
