Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that SSP Group plc (LON:SSPG) does use debt in its business. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does SSP Group Carry?
You can click the graphic below for the historical numbers, but it shows that SSP Group had UK£785.6m of debt in March 2022, down from UK£1.08b, one year before. On the flip side, it has UK£445.8m in cash leading to net debt of about UK£339.8m.
A Look At SSP Group's Liabilities
The latest balance sheet data shows that SSP Group had liabilities of UK£793.5m due within a year, and liabilities of UK£1.44b falling due after that. Offsetting this, it had UK£445.8m in cash and UK£112.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by UK£1.68b.
This is a mountain of leverage relative to its market capitalization of UK£2.07b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if SSP Group can strengthen its balance sheet over time. Over 12 months, SSP Group reported revenue of UK£1.4b, which is a gain of 191%, although it did not report any earnings before interest and tax. So there's no doubt that shareholders are cheering for growth
Caveat Emptor
While we can certainly appreciate SSP Group's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. To be specific the EBIT loss came in at UK£149m. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. For example, we would not want to see a repeat of last year's loss of UK£128m.
