Is Lectra (EPA:LSS) A Risky Investment?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Lectra SA (EPA:LSS) does carry debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Lectra Carry?

The image below, which you can click on for greater detail, shows that Lectra had debt of €118.5m at the end of June 2022, a reduction from €139.3m over a year. However, it does have €105.2m in cash offsetting this, leading to net debt of about €13.3m.

A Look At Lectra's Liabilities

Zooming in on the latest balance sheet data, we can see that Lectra had liabilities of €239.6m due within 12 months and liabilities of €147.1m due beyond that. Offsetting these obligations, it had cash of €105.2m as well as receivables valued at €89.6m due within 12 months. So its liabilities total €192.0m more than the combination of its cash and short-term receivables.

Of course, Lectra has a market capitalization of €1.25b, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. Carrying virtually no net debt, Lectra has a very light debt load indeed.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Lectra's net debt is only 0.17 times its EBITDA. And its EBIT covers its interest expense a whopping 30.8 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On top of that, Lectra grew its EBIT by 73% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Lectra can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Lectra generated free cash flow amounting to a very robust 98% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.

Our View

Happily, Lectra's impressive interest cover implies it has the upper hand on its debt. And the good news does not stop there, as its conversion of EBIT to free cash flow also supports that impression! We think Lectra is no more beholden to its lenders, than the birds are to birdwatchers. For investing nerds like us its balance sheet is almost charming.
