Is Finatis Société Anonyme (EPA:FNTS) Using Too Much Debt?
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Finatis Société Anonyme (EPA:FNTS) does carry debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. You can click the graphic below for the historical numbers, but it shows that Finatis Société Anonyme had €11.6b of debt in December 2020, down from €13.4b, one year before. On the flip side, it has €2.83b in cash leading to net debt of about €8.74b.
A Look At Finatis Société Anonyme's Liabilities
According to the last reported balance sheet, Finatis Société Anonyme had liabilities of €12.3b due within 12 months, and liabilities of €15.9b due beyond 12 months. Offsetting this, it had €2.83b in cash and €2.23b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €23.1b.
The deficiency here weighs heavily on the €180.6m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Finatis Société Anonyme would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Our View

Overall, we think it's fair to say that Finatis Société Anonyme has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt.
