We Think Cellnex Telecom (BME:CLNX) Is Taking Some Risk With Its Debt

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Cellnex Telecom, S.A. (BME:CLNX) makes use of debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. When we think about a company's use of debt, we first look at cash and debt together.

What Is Cellnex Telecom's Debt?

The chart below, which you can click on for greater detail, shows that Cellnex Telecom had €18.3b in debt in March 2025; about the same as the year before. However, because it has a cash reserve of €1.40b, its net debt is less, at about €16.9b.

How Healthy Is Cellnex Telecom's Balance Sheet?

The latest balance sheet data shows that Cellnex Telecom had liabilities of €3.61b due within a year, and liabilities of €24.3b falling due after that. Offsetting this, it had €1.40b in cash and €1.21b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €25.3b.

When you consider that this deficiency exceeds the company's huge €23.7b market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Weak interest cover of 0.85 times and a disturbingly high net debt to EBITDA ratio of 6.9 hit our confidence in Cellnex Telecom like a one-two punch to the gut. The debt burden here is substantial. On the other hand, Cellnex Telecom grew its EBIT by 29% in the last year. If it can maintain that kind of improvement, its debt load will begin to melt away like glaciers in a warming world. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Cellnex Telecom can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Cellnex Telecom burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

To be frank both Cellnex Telecom's interest cover and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. We're quite clear that we consider Cellnex Telecom to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. Even though Cellnex Telecom lost money on the bottom line, its positive EBIT suggests the business itself has potential.
