Is CeoTronics (FRA:CEK) Using Too Much Debt?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that CeoTronics AG (FRA:CEK) does use debt in its business. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. How Much Debt Does CeoTronics Carry?

You can click the graphic below for the historical numbers, but it shows that as of November 2023 CeoTronics had €15.5m of debt, an increase on €8.48m, over one year. On the flip side, it has €1.64m in cash leading to net debt of about €13.9m.

How Healthy Is CeoTronics' Balance Sheet?

The latest balance sheet data shows that CeoTronics had liabilities of €9.01m due within a year, and liabilities of €10.7m falling due after that. On the other hand, it had cash of €1.64m and €4.98m worth of receivables due within a year. So it has liabilities totalling €13.1m more than its cash and near-term receivables, combined.

CeoTronics has a market capitalization of €42.0m, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Weak interest cover of 2.1 times and a disturbingly high net debt to EBITDA ratio of 9.3 hit our confidence in CeoTronics like a one-two punch to the gut. The debt burden here is substantial. Worse, CeoTronics's EBIT was down 81% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine CeoTronics's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, CeoTronics saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

To be frank both CeoTronics's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. Having said that, its ability to handle its total liabilities isn't such a worry. We're quite clear that we consider CeoTronics to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
