Is Zalando (ETR:ZAL) Using Too Much Debt?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Zalando SE (ETR:ZAL) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Zalando's Net Debt?

As you can see below, Zalando had €890.2m of debt at September 2021, down from €1.25b a year prior. However, its balance sheet shows it holds €1.95b in cash, so it actually has €1.06b net cash.

How Strong Is Zalando's Balance Sheet?

We can see from the most recent balance sheet that Zalando had liabilities of €3.03b falling due within a year, and liabilities of €1.56b due beyond that. Offsetting this, it had €1.95b in cash and €645.6m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €2.00b.

Since publicly traded Zalando shares are worth a very impressive total of €14.0b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. Despite its noteworthy liabilities, Zalando boasts net cash, so it's fair to say it does not have a heavy debt load!

On top of that, Zalando grew its EBIT by 33% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Zalando's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While Zalando has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Looking at the most recent three years, Zalando recorded free cash flow of 36% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.

Summing up

While Zalando does have more liabilities than liquid assets, it also has net cash of €1.06b. And we liked the look of last year's 33% year-on-year EBIT growth. So we are not troubled with Zalando's debt use. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
