Here's Why MTU Aero Engines (ETR:MTX) Can Manage Its Debt Responsibly

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies MTU Aero Engines AG (ETR:MTX) makes use of debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Strong Is MTU Aero Engines' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that MTU Aero Engines had liabilities of €5.04b due within 12 months and liabilities of €3.04b due beyond that. Offsetting these obligations, it had cash of €1.24b as well as receivables valued at €3.90b due within 12 months. So it has liabilities totalling €2.94b more than its cash and near-term receivables, combined.

Given MTU Aero Engines has a humongous market capitalization of €18.9b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

MTU Aero Engines's net debt is only 0.63 times its EBITDA. And its EBIT covers its interest expense a whopping 21.5 times over. So we're pretty relaxed about its super-conservative use of debt. Another good sign is that MTU Aero Engines has been able to increase its EBIT by 23% in twelve months, making it easier to pay down debt. Happily, MTU Aero Engines's impressive interest cover implies it has the upper hand on its debt. But truth be told we feel its conversion of EBIT to free cash flow does undermine this impression a bit. All these things considered, it appears that MTU Aero Engines can comfortably handle its current debt levels. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
