These 4 Measures Indicate That Wuzhou Special Paper Group (SHSE:605007) Is Using Debt Extensively

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Wuzhou Special Paper Group Co., Ltd. (SHSE:605007) does carry debt. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Strong Is Wuzhou Special Paper Group's Balance Sheet?

We can see from the most recent balance sheet that Wuzhou Special Paper Group had liabilities of CN„3.28b falling due within a year, and liabilities of CN„1.50b due beyond that. Offsetting these obligations, it had cash of CN„494.4m as well as receivables valued at CN„1.35b due within 12 months. So its liabilities total CN„2.93b more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Wuzhou Special Paper Group has a market capitalization of CN„5.27b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

But it is future earnings, more than anything, that will determine Wuzhou Special Paper Group's ability to maintain a healthy balance sheet going forward. Having said that, its ability to handle its total liabilities isn't such a worry. After considering the datapoints discussed, we think Wuzhou Special Paper Group has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
