We Think Tibet Huayu Mining (SHSE:601020) Can Stay On Top Of Its Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Tibet Huayu Mining Co., Ltd. What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. The image below, which you can click on for greater detail, shows that at March 2024 Tibet Huayu Mining had debt of CN¥695.6m, up from CN¥668.7m in one year. However, because it has a cash reserve of CN¥185.6m, its net debt is less, at about CN¥510.0m.

How Strong Is Tibet Huayu Mining's Balance Sheet?

The latest balance sheet data shows that Tibet Huayu Mining had liabilities of CN¥1.03b due within a year, and liabilities of CN¥780.4m falling due after that. Offsetting these obligations, it had cash of CN¥185.6m as well as receivables valued at CN¥12.3m due within 12 months. So its liabilities total CN¥1.62b more than the combination of its cash and short-term receivables.

Since publicly traded Tibet Huayu Mining shares are worth a total of CN¥9.65b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

While Tibet Huayu Mining's low debt to EBITDA ratio of 1.4 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 6.8 times last year does give us pause. So we'd recommend keeping a close eye on the impact financing costs are having on the business. Another good sign is that Tibet Huayu Mining has been able to increase its EBIT by 20% in twelve months, making it easier to pay down debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Tibet Huayu Mining can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.

For example, its conversion of EBIT to free cash flow makes us a little nervous about its debt. When we consider all the elements mentioned above, it seems to us that Tibet Huayu Mining is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
