These 4 Measures Indicate That Beijing Originwater Technology (SZSE:300070) Is Using Debt Extensively

We note that Beijing Originwater Technology Co., Ltd. (SZSE:300070) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. You can click the graphic below for the historical numbers, but it shows that as of March 2024 Beijing Originwater Technology had CN¥27.5b of debt, an increase on CN¥24.6b, over one year. On the flip side, it has CN¥4.70b in cash leading to net debt of about CN¥22.8b.

How Strong Is Beijing Originwater Technology's Balance Sheet?

According to the last reported balance sheet, Beijing Originwater Technology had liabilities of CN¥27.9b due within 12 months, and liabilities of CN¥20.7b due beyond 12 months. On the other hand, it had cash of CN¥4.70b and CN¥16.6b worth of receivables due within a year. So its liabilities total CN¥27.2b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the CN¥16.2b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Beijing Originwater Technology would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
