Is Arrow Home Group (SZSE:001322) A Risky Investment?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Arrow Home Group Co., Ltd. (SZSE:001322) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. As you can see below, Arrow Home Group had CNÂ¥1.71b of debt, at September 2023, which is about the same as the year before. You can click the chart for greater detail. However, it also had CNÂ¥1.38b in cash, and so its net debt is CNÂ¥324.6m.

A Look At Arrow Home Group's Liabilities

Zooming in on the latest balance sheet data, we can see that Arrow Home Group had liabilities of CNÂ¥3.89b due within 12 months and liabilities of CNÂ¥1.36b due beyond that. Offsetting this, it had CNÂ¥1.38b in cash and CNÂ¥458.6m in receivables that were due within 12 months. So its liabilities total CNÂ¥3.41b more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Arrow Home Group has a market capitalization of CNÂ¥9.34b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Arrow Home Group has a low debt to EBITDA ratio of only 0.41. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So there's no doubt this company can take on debt while staying cool as a cucumber. It is just as well that Arrow Home Group's load is not too heavy, because its EBIT was down 29% over the last year. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Arrow Home Group's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Arrow Home Group saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

On the face of it, Arrow Home Group's conversion of EBIT to free cash flow left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Arrow Home Group stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt.
