Be Wary Of Zhejiang HangKe Technology (SHSE:688006) And Its Returns On Capital
What are the early trends we should look for to identify a stock that could multiply in value over the long term? Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. However, after briefly looking over the numbers, we don't think Zhejiang HangKe Technology (SHSE:688006) has the makings of a multi-bagger going forward, but let's have a look at why that may be.
Understanding Return On Capital Employed (ROCE)
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for Zhejiang HangKe Technology:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.19 = CN¥983m ÷ (CN¥10b - CN¥5.3b) (Based on the trailing twelve months to December 2023).
Therefore, Zhejiang HangKe Technology has an ROCE of 19%. In absolute terms, that's a satisfactory return, but compared to the Electrical industry average of 6.6% it's much better.

The Trend Of ROCE
Unfortunately, the trend isn't great with ROCE falling from 34% five years ago, while capital employed has grown 503%. That being said, Zhejiang HangKe Technology raised some capital prior to their latest results being released, so that could partly explain the increase in capital employed. It's unlikely that all of the funds raised have been put to work yet, so as a consequence Zhejiang HangKe Technology might not have received a full period of earnings contribution from it.
On a related note, Zhejiang HangKe Technology has decreased its current liabilities to 51% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money. Either way, they're still at a pretty high level, so we'd like to see them fall further if possible.
What We Can Learn From Zhejiang HangKe Technology's ROCE
Even though returns on capital have fallen in the short term, we find it promising that revenue and capital employed have both increased for Zhejiang HangKe Technology. These growth trends haven't led to growth returns though, since the stock has fallen 58% over the last three years. As a result, we'd recommend researching this stock further to uncover what other fundamentals of the business can show us.
