Did you know there are some financial metrics that can provide clues of a potential multi-bagger? One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. In light of that, when we looked at Elegant Home-Tech (SHSE:603221) and its ROCE trend, we weren't exactly thrilled.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on Elegant Home-Tech is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.069 = CN¥122m ÷ (CN¥2.3b - CN¥559m) (Based on the trailing twelve months to March 2024).

Thus, Elegant Home-Tech has an ROCE of 6.9%. On its own that's a low return on capital but it's in line with the industry's average returns of 7.4%.

The Trend Of ROCE

When we looked at the ROCE trend at Elegant Home-Tech, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 6.9% from 37% five years ago. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. If these investments prove successful, this can bode very well for long term stock performance.

Our Take On Elegant Home-Tech's ROCE

In summary, despite lower returns in the short term, we're encouraged to see that Elegant Home-Tech is reinvesting for growth and has higher sales as a result. However, total returns to shareholders over the last three years have been flat, which could indicate these growth trends potentially aren't accounted for yet by investors. So we think it'd be worthwhile to look further into this stock given the trends look encouraging.
