We Think Jiangsu General Science Technology (SHSE:601500) Is Taking Some Risk With Its Debt

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Jiangsu General Science Technology Co., Ltd. (SHSE:601500) does use debt in its business. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. You can click the graphic below for the historical numbers, but it shows that as of March 2024 Jiangsu General Science Technology had CN¥3.89b of debt, an increase on CN¥3.40b, over one year. However, because it has a cash reserve of CN¥1.21b, its net debt is less, at about CN¥2.68b.

How Healthy Is Jiangsu General Science Technology's Balance Sheet?

According to the last reported balance sheet, Jiangsu General Science Technology had liabilities of CN¥4.32b due within 12 months, and liabilities of CN¥1.71b due beyond 12 months. On the other hand, it had cash of CN¥1.21b and CN¥1.22b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥3.60b.

This deficit isn't so bad because Jiangsu General Science Technology is worth CN¥8.77b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

When we consider all the factors discussed, it seems to us that Jiangsu General Science Technology is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet.
