We're Not Very Worried About Cronos Group's (TSE:CRON) Cash Burn Rate
We can readily understand why investors are attracted to unprofitable companies. For example, although software-as-a-service business Salesforce.com lost money for years while it grew recurring revenue, if you held shares since 2005, you'd have done very well indeed. Having said that, unprofitable companies are risky because they could potentially burn through all their cash and become distressed.
So should Cronos Group (TSE:CRON) shareholders be worried about its cash burn? For the purposes of this article, cash burn is the annual rate at which an unprofitable company spends cash to fund its growth; its negative free cash flow. Does Cronos Group Have A Long Cash Runway?
A cash runway is defined as the length of time it would take a company to run out of money if it kept spending at its current rate of cash burn. As at June 2022, Cronos Group had cash of US$945m and no debt. Looking at the last year, the company burnt through US$124m. So it had a cash runway of about 7.6 years from June 2022. Notably, however, analysts think that Cronos Group will break even (at a free cash flow level) before then. If that happens, then the length of its cash runway, today, would become a moot point. How Well Is Cronos Group Growing?
It was fairly positive to see that Cronos Group reduced its cash burn by 31% during the last year. And arguably the operating revenue growth of 66% was even more impressive. We think it is growing rather well, upon reflection. Clearly, however, the crucial factor is whether the company will grow its business going forward. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.
Can Cronos Group Raise More Cash Easily?
While Cronos Group seems to be in a decent position, we reckon it is still worth thinking about how easily it could raise more cash, if that proved desirable. Generally speaking, a listed business can raise new cash through issuing shares or taking on debt. Many companies end up issuing new shares to fund future growth. By comparing a company's annual cash burn to its total market capitalisation, we can estimate roughly how many shares it would have to issue in order to run the company for another year (at the same burn rate).
Cronos Group has a market capitalisation of US$1.2b and burnt through US$124m last year, which is 10% of the company's market value. Given that situation, it's fair to say the company wouldn't have much trouble raising more cash for growth, but shareholders would be somewhat diluted.
Is Cronos Group's Cash Burn A Worry?
As you can probably tell by now, we're not too worried about Cronos Group's cash burn. For example, we think its revenue growth suggests that the company is on a good path. Its cash burn reduction wasn't quite as good, but was still rather encouraging! Shareholders can take heart from the fact that analysts are forecasting it will reach breakeven. Looking at all the measures in this article, together, we're not worried about its rate of cash burn; the company seems well on top of its medium-term spending needs. For us, it's always important to consider risks around cash burn rates. But investors should look at a whole range of factors when researching a new stock. For example, it could be interesting to see how much the Cronos Group CEO receives in total remuneration.
