The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Craftport Cannabis Corp. (CSE:CFT) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we think about a company's use of debt, we first look at cash and debt together.

What Is Craftport Cannabis's Debt?
The image below, which you can click on for greater detail, shows that at June 2021 Craftport Cannabis had debt of CA$5.57m, up from none in one year. However, because it has a cash reserve of CA$171.3k, its net debt is less, at about CA$5.39m.
How Strong Is Craftport Cannabis' Balance Sheet?
According to the balance sheet data, Craftport Cannabis had liabilities of CA$7.94m due within 12 months, but no longer term liabilities. On the other hand, it had cash of CA$171.3k and CA$187.4k worth of receivables due within a year. So its liabilities total CA$7.58m more than the combination of its cash and short-term receivables.
When you consider that this deficiency exceeds the company's CA$6.52m market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution. There's no doubt that we learn most about debt from the balance sheet. But it is Craftport Cannabis's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.
Over 12 months, Craftport Cannabis reported revenue of CA$1.3m, which is a gain of 281%, although it did not report any earnings before interest and tax. When it comes to revenue growth, that's like nailing the game winning 3-pointer!
Caveat Emptor
Even though Craftport Cannabis managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Indeed, it lost a very considerable CA$4.7m at the EBIT level. Considering that alongside the liabilities mentioned above make us nervous about the company. It would need to improve its operations quickly for us to be interested in it. Not least because it burned through CA$2.6m in negative free cash flow over the last year. So suffice it to say we consider the stock to be risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. We've identified 5 warning signs with Craftport Cannabis , and understanding them should be part of your investment process.
